Alphabet reported earnings that fell short of Wall Street expectations, leading to investor concern regarding the impact of artificial intelligence on its traditional search revenue stream. While the company demonstrated significant growth in its cloud division, analysts and industry experts noted increasing pressures on its foundational search business.

Underlying Challenges in Search Revenue

The company reported that revenue in the search and other segment increased 12% compared to the previous year, reaching approximately $63 billion. Despite this growth, the figure was below market estimates for the second consecutive quarter. Although Google stated that search query volume on its platform marked the strongest growth in five years, the gap between user engagement and revenue generation is drawing scrutiny as more consumers utilize AI bots and agents, including tools offered by Google itself.

Following the earnings release, Gene Munster of Deepwater Asset Management commented on the emerging technology landscape, stating, “These things are going to be a force.” Munster added that if “personalized bots” become popular, they could represent the primary starting point for commerce for many users, which consequently affects Google’s market standing.

Alphabet executives attributed the deceleration in search revenue primarily to foreign exchange fluctuations, warning that the currency’s effect is projected to intensify in the fourth quarter. The negative financial results contributed to the stock dropping by roughly 13% on Thursday, marking the steepest decline on record. Furthermore, the company posted a negative free cash flow of $9 billion for the quarter, which was significantly higher than the $5.9 billion deficit reported in the second quarter, marking the first time the public company recorded negative free cash flow.

The Resilience and Growth of Cloud AI Services

In contrast to the search performance, Alphabet’s cloud division proved to be a major revenue driver and the clear beneficiary of the company’s AI strategy. Cloud revenue more than doubled during the quarter, reaching nearly $31 billion. The division also reported a substantial cloud backlog of roughly $560 billion, which reflects significant contracted demand for AI infrastructure.

On the third-quarter earnings call, Chief Business Officer Philipp Schindler highlighted the integration of AI into the advertising platform. Schindler stated, “Overall, AI is accelerating our ads development and drives the majority of our product launches.” He also noted that the Gemini models assisted advertisers in generating over 1.5 billion campaign assets during the third quarter, representing an increase of more than sevenfold compared to the previous year. Furthermore, Schindler noted, “We continue to accelerate the deployment of Gemini models across our entire ads infrastructure to boost performance.”

Financial Outlook and Market Concerns

Despite the strong performance in cloud and advertising, the revenue growth for search declined sequentially, falling from 19% in the first quarter to 17% in the second, and subsequently reaching 12% in the third. Analysts reacted strongly to this trend; UBS wrote in a note that the results are “going to bring Search cannibalization fears right back to the forefront.” Similarly, Mizuho analyst Jordan Klein warned that the reported numbers present difficulties for both Search and YouTube, intensifying fears that AI and agentic services are eroding market share and hindering the narrative around AI monetization.

Alphabet’s CFO, Anat Ashkenazi, provided insight into the company’s capital expenditure cycle, explaining that, “You see cash going out and we’re building up the inventory base… As we start delivering and billing customers for these TPU systems, then you see cash coming in.”

As the company continues to invest heavily in infrastructure, it maintained its full-year 2026 capital expenditure forecast at between $195 billion and $205 billion, with plans for increased spending in 2027. The firm also remains focused on developing specialized hardware, including its 7th generation TPU, Ironwood, which was released in November 2025. The significant expenditures are necessary to maintain competitiveness, particularly against rivals like Microsoft Azure and Amazon Web Services.

Commenting on the overall findings, Gil Luria, an analyst at D.A. Davidson, wrote that the fears surrounding AI are finally manifesting in Alphabet’s business. He stated, “Investors will now worry that the miss in Search, YouTube and Subscription, leading to a profit miss, are an indication that AI has finally come for Google.”
